Buy-Sell Arrangements and Funding
The Need for Buy-Sell Planning
A buy-sell agreement is a planning strategy in which business owners agree in advance on how ownership interests will be transferred in the event of death, retirement, disability, or other designated events. Without a formal arrangement in place, the departure of a principal owner can create both economic and emotional uncertainty for the business and its stakeholders.
For example, if an owner dies and leaves their business interest to someone outside the company, serious questions may arise about whether that individual has the experience, energy, or desire to contribute meaningfully to the business. Even when co-owners have an informal understanding, the deceased owner’s family may not be willing to sell the interest at a reasonable price.
Similarly, an owner who exits the business may choose to sell their interest to an outside buyer. That buyer may seek higher compensation, increased dividends, or operational changes that disrupt the business and strain existing relationships.
Traditional Buy-Sell Formats and Funding
Two of the most common buy-sell structures used to address these risks are:
- Entity Buy-Sell Plan: The business itself agrees to purchase the ownership interest of a departing or deceased owner.
- Cross Purchase Buy-Sell Plan: Each remaining owner agrees to purchase the ownership interest of a departing or deceased owner.
Both structures are frequently funded with life insurance. Life insurance funding helps ensure that the necessary cash is available at the time it is needed, particularly upon the death of an owner.
Benefits of Life Insurance Funding
- Control is preserved: Remaining owners maintain control of the business.
- Outside buyers are prevented: Ownership stays within the intended group.
- Clarity replaces conflict: Conflicting interests and unrealistic pricing expectations are minimized.
- Family protection: The deceased owner’s family receives income tax-free cash.
- Risk reduction: Family members are protected from the worries and risks of ongoing business operations.
